The Anticipated End of China’s Economic Miracle: Myth or Reality?

Almost from the moment it began, countless analysts and writers have forecasted the impending demise of the Chinese economic miracle. Themes of overinvestment, rising debt, a faltering property market, political oppression, and the burgeoning demand for democracy from an expanding middle class have provided fodder for narratives predicting a catastrophic crash. Yet, as we’ve seen, this much-anticipated collapse has yet to manifest. Instead, China has steadily cemented its status as the “workshop of the world.”

The Phases of China’s Economic Evolution

China’s development has unfolded in two distinct phases. Initially, the focus was on low-cost manufactured goods, a strategy fueled by competitive labour costs. This shift saw an influx of firms migrating to East Asia in pursuit of better margins. To grasp the global context, one could argue that without China’s manufacturing boom, we might not have seen the real estate mogul Donald Trump rise to political prominence nor the fervor behind the Brexit campaign.

However, China has not contented itself with merely producing inexpensive consumer goods. The country has made significant investments in high-end manufacturing, marking the dawn of what we can call China 2.0. This phase has shattered the stereotype of China as a mere assembler of low-grade products, revealing a nation that has rapidly developed its capability across various technological sectors.

Ascendance in High-Tech Manufacturing

The landscape of global manufacturing has been drastically reshaped by China’s strategic investments. The country has aggressively captured markets such as solar panels and has emerged as the world leader in batteries and electric vehicles. Remarkably, China has reduced its dependency on foreign manufacturing tools, notably those from Germany, demonstrating considerable advancements in its own production capabilities. This growth inherently fuels anxiety about job security in countries like Germany, where the rise of far-right parties has been, in part, a backlash against perceived threats to domestic industries.

The Investment Challenge

Despite the impressive growth, critics of China’s economic model point to systemic issues. The heavy reliance on investment and the presence of excess production capacity raise questions about sustainability. China frequently produces more than it can domestically consume, a situation exacerbated by low wages and a sparse welfare system. As a result, to maintain growth and stave off rising unemployment—which could spark social unrest—China must export its surplus. This need became evident during recent G20 meetings where China was criticized for not boosting domestic consumption.

The Shifting Global Landscape: Enter China 3.0

As the world grapples with the repercussions of economic interdependence, signs indicate that global stakeholders are becoming increasingly aware of the economic challenge posed by China. In the burgeoning arena of artificial intelligence (AI), China finds itself in direct competition with the U.S. for technological supremacy, marking the onset of what can be classified as China 3.0.

A prime example of this new chapter is the Chinese startup Moonshot, which introduced its Kimi K3 AI model with immediate success. Within two days of its launch, demand surged to the point where new subscriptions had to be suspended due to overwhelming interest. Kimi K3 promises capabilities rivaling those of U.S.-based technology, such as OpenAI’s ChatGPT, and offers these at no cost.

Strategic Pursuits in AI

Beijing’s strategy in the AI landscape is data-driven and ambitious. It seeks to stay ahead at the technological frontier while promoting its models globally and setting standards within international markets. This approach could potentially reshape not only the global economy but also the geopolitical balance, as noted by experts like Edoardo Campanella from UniCredit.

The U.S. Response: A Critical Moment

As the U.S. navigates its interactions with allies, it faces significant challenges. Now may be one of the worst times for Washington to impose punitive tariffs on traditional partners, as it requires support to effectively counterbalance China’s aspirations in AI and other tech sectors.

Additionally, the introduction of free Chinese AI models could drastically alter the playing field. Until now, U.S. tech investments have rested on the belief that American technological dominance will provide a competitive edge. However, if China continues to develop cost-effective AI solutions and offer them for free, this could challenge the profitability of U.S. tech stocks, potentially leading to skepticism regarding their inflated valuations.

Lessons in Industrial Policy

Britain and other countries striving for re-industrialization can learn vital lessons from China’s approach. Nearly half a century ago, China recognized its developing status without denial of the hurdles ahead. It established a clear plan to build manufacturing strength, and crucially, embraced a strategy of nurturing key industries. The use of comprehensive policy tools—from subsidies to tariffs—has facilitated this evolution.

The result is a nation that has continually adapted its industrial policies, transforming from a reliance on cheap goods to a comprehensive industrial powerhouse. In contrast, Britain has experienced a lack of commitment to its manufacturing base since the late 1970s, showcasing how different approaches can lead to remarkably divergent economic outcomes.
